UAE R&D Tax Relief: How Enhanced Deductions Could Reshape Your First-Year Corporate Tax Position

A new UAE mechanism may let businesses deduct R&D costs at more than 100%, materially affecting first-year corporate tax calculations.

# R&D Deductions That Could Exceed the Original Cost

A detail buried in UAE corporate tax guidance is drawing fresh attention from advisers: qualifying research and development expenditure may be eligible for enhanced deductions that exceed 100% of the actual cost incurred. As Khaleej Times reported on 4 November 2026, businesses could see their first-year corporate tax liability increase substantially if they misread the mechanism. The logic runs in both directions: an enhanced deduction reduces taxable income by more than the cash spent, which is favourable in profitable years, but companies projecting a first-year profit must model this carefully to avoid surprises.

Under current rules, the UAE's corporate tax framework has been in force since June 2023, with a headline rate of 9% on taxable income above AED 375,000. It introduced several reliefs designed to encourage knowledge-intensive activity. R&D incentives are among the least operationally understood.

# Who the Mechanism Actually Affects

Not every business that spends money on product development qualifies. The relief applies to expenditure that meets a specific definition of research and development under the corporate tax legislation, and the activity must generally be conducted within the UAE. Companies operating in free zones need to be particularly attentive: qualifying free zone persons are taxed at 0% on qualifying income, but non-qualifying income is taxed at 9% under current rules, and the interaction between R&D deductions and the qualifying income test is not straightforward.

Technology firms, life sciences companies, and manufacturing businesses with dedicated product development budgets are the most directly affected. That said, any business that capitalises software development costs or runs structured innovation programmes should audit its expenditure classification before filing.

The Khaleej Times analysis flags the scenario where a company with modest taxable profits applies a large enhanced deduction, pushing its reported taxable income into a loss position for the first year. That outcome carries its own compliance implications around tax loss carry-forwards, which require accurate record-keeping from the outset.

For US-national business owners, there is an additional layer. As AZ Big Media outlined in late October, American citizens operating UAE businesses remain subject to US tax obligations regardless of UAE residency status. An enhanced deduction that reduces UAE taxable income does not automatically reduce US taxable income by the same amount; the two systems treat R&D costs differently.

# The Bookkeeping and Classification Problem

The practical risk here is not the tax rate. It is classification. Many businesses record product development spending under broad general expense categories that will not survive scrutiny during a Federal Tax Authority review. To claim an enhanced deduction, a company must demonstrate that the expenditure was incurred on qualifying R&D activity, with documentation that isolates those costs from routine operational spending.

This matters most at year-end, when accountants consolidate records rather than during the year when the spending occurs. Companies relying on automated bookkeeping tools without specialist oversight face the greatest exposure. Getting the deduction wrong in either direction, claiming it without adequate support or missing it entirely, creates a material difference in tax position.

# What to Do About It

Review your chart of accounts before the financial year closes. R&D expenditure should be tracked in a dedicated cost centre from the moment it is incurred, not reclassified retrospectively. If your business has any structured development activity, ask your tax adviser to confirm whether that activity meets the qualifying definition under UAE corporate tax legislation and to document that conclusion in writing.

Free zone businesses should model the interaction between the R&D deduction and their qualifying income status before assuming any benefit applies. If a tax loss arises in the first year as a result of enhanced deductions, confirm how the carry-forward will be recorded and disclosed in the tax return.

US nationals with UAE operating companies should run both analyses in parallel. The UAE and US positions may diverge, and the more complex your deduction profile, the more important it becomes to have advisers with competence in both regimes involved before filing.
